How to Calculate Owner's Earnings From Filings
Learn how to calculate owner's earnings from SEC filings, separate maintenance spending from growth investment, and value a business with more discipline.
A company can report rising net income while consuming nearly all of its cash just to keep its stores, plants, software, or customer relationships functioning. That is why learning how to calculate owner's earnings matters. It shifts the question from “What did the company report?” to “How much cash could a rational owner take out without weakening the business?”
Owner's earnings is not a GAAP line item. It is an economic estimate, associated with Warren Buffett's shareholder letters, that requires judgment about the difference between spending to maintain a business and spending to grow it. The arithmetic is straightforward. The research is not.
What owner's earnings measures
Owner's earnings estimates the cash a business produces after the expenditures required to preserve its current competitive position and operating capacity. It is closer to distributable economic cash flow than net income, EBITDA, or even reported free cash flow.
A practical version of the calculation is:
Owner's earnings = Net income + depreciation, depletion, amortization, and other noncash charges - maintenance capital expenditures - additional working capital needed to maintain operations
The original concept is often expressed as reported earnings plus noncash charges, less the average annual capitalized expenditures needed to maintain unit volume and competitive position. That wording is deliberately cautious. No annual report labels a portion of capital expenditures as “maintenance” with perfect precision.
For an investor, that uncertainty is not a reason to abandon the measure. It is a reason to use a range, document assumptions, and avoid treating a favorable estimate as a fact.
Start with the filings, not a data-provider formula
Begin with the company's 10-K. Pull net income from the income statement, depreciation and amortization from the cash flow statement or notes, capital expenditures from investing cash flows, and working-capital movements from the operating cash flow reconciliation.
Do not assume a finance website's free-cash-flow figure is equivalent to owner's earnings. Most services calculate free cash flow mechanically as operating cash flow less total capital expenditures. That can be useful, but it answers a different question. A company building new factories, opening new locations, or expanding data-center capacity may have low reported free cash flow despite producing substantial owner's earnings after maintenance needs.
Read several years of filings. One year may include a large acquisition integration cost, a supply-chain inventory build, a plant shutdown, or a temporary surge in growth investment. A ten-year record gives you a better basis for identifying what is normal, what is cyclical, and what management repeatedly describes as temporary.
Step 1: Use net income as the starting point
Start with net income attributable to common shareholders where possible. If a company has significant noncontrolling interests, preferred dividends, or unusual ownership structures, make sure the earnings figure reflects the cash flow available to the shareholders you are evaluating.
Net income is imperfect, but it captures expenses that EBITDA ignores: interest, taxes, depreciation, amortization, and often the economic consequences of past capital allocation. Starting with EBITDA can make capital-intensive businesses look healthier than they are.
Step 2: Add back genuine noncash charges
Depreciation, depletion, and amortization reduce accounting earnings without using current-period cash. Add them back, along with material noncash charges such as asset impairments or deferred taxes, when appropriate.
But “noncash” does not automatically mean “economically irrelevant.” Depreciation is a noncash accounting charge today because the company spent the cash earlier. For a business whose assets wear out, depreciation is a warning that future replacement spending is likely. You add it back only because maintenance capital expenditures are deducted later.
Stock-based compensation deserves special care. It is noncash from the company's perspective, but it dilutes existing owners. Adding it back without accounting for dilution can overstate value. A conservative analysis either treats recurring stock compensation as an economic expense or reflects its effect through a fully diluted share count and a clear valuation adjustment. Do not let a label on the cash flow statement decide the issue for you.
Step 3: Estimate maintenance capital expenditures
This is the central judgment in how to calculate owner's earnings. Total capital expenditures are visible in the cash flow statement. Maintenance capital expenditures are not.
For a mature utility, railroad, manufacturer, retailer, or pipeline operator, a substantial portion of capital spending may be necessary simply to replace aging assets and sustain current capacity. For an asset-light software company, maintenance spending may be modest, though capitalized software development, data infrastructure, and acquisition-related spending can complicate the picture.
Use evidence from the filing. Compare capital expenditures with depreciation over a full cycle. Read management's discussion of spending by category. Look for stated amounts devoted to expansion, new locations, capacity additions, automation, regulatory compliance, or replacement projects. A company that repeatedly calls most spending “growth” while unit volumes stagnate deserves extra skepticism.
A reasonable first estimate might use depreciation as a proxy for maintenance capital expenditures. Then test it. If capital expenditures have consistently exceeded depreciation while revenue, units, or physical capacity have expanded, the excess may represent growth investment. If the asset base is aging, inflation is high, or regulations require major upgrades, maintenance spending could exceed depreciation.
The correct output is often a range rather than one number. For example, estimate maintenance capital expenditures at 80%, 100%, and 120% of depreciation, then observe how much the owner's earnings result changes. If the valuation only works under the most generous assumption, the margin of safety is probably thin.
Step 4: Account for working-capital needs
Working capital can make a reported profit either more valuable or less valuable. A growing distributor may need to invest heavily in inventory and receivables before it collects cash. A retailer with favorable supplier terms may generate cash as it grows because customers pay immediately while suppliers are paid later.
The cash flow statement reports aggregate changes in operating assets and liabilities, but not every change is maintenance-related. Separate temporary swings from structural requirements. A one-time inventory liquidation may inflate operating cash flow. Chronic receivables growth faster than sales may indicate worsening collections, looser customer terms, or revenue-quality problems.
For stable businesses, a multi-year average working-capital investment relative to revenue can be more useful than a single year's cash flow. For rapidly growing businesses, be explicit: some working-capital spending may support growth, but a portion is still necessary to sustain the existing operating model.
A simplified owner's earnings example
Assume a company reports $1,000 million in net income. Its cash flow statement shows $300 million of depreciation and amortization. It records $80 million of recurring stock-based compensation, spends $550 million on capital expenditures, and has a $70 million working-capital outflow.
After reviewing several filings, you conclude that $350 million of capital expenditures is required to maintain current operations, while $200 million supports new capacity. You also decide to treat stock-based compensation as an economic cost rather than add it back.
The estimate is:
$1,000 million + $300 million - $350 million - $70 million = $880 million
If the company has 100 million diluted shares, owner's earnings are approximately $8.80 per share. That figure is not intrinsic value. It is one input into an intrinsic-value range, alongside growth expectations, returns on incremental capital, balance-sheet risk, and the durability of the business.
If a more conservative maintenance-capex estimate is $450 million, owner's earnings fall to $780 million, or $7.80 per share. That $1.00 difference matters. It should affect the price an investor is willing to pay.
When the metric can mislead
Owner's earnings is most useful for established operating businesses with understandable economics. It is less reliable for banks, insurers, and other financial firms, where capital requirements, credit losses, reserve accounting, and regulatory constraints make conventional capital-expenditure analysis inadequate.
It also requires caution for acquisitive companies. Cash used for acquisitions may be classified as investing activity and excluded from free cash flow, yet acquisitions can be essential to maintaining reported growth. If management must continually buy revenue to prevent decline, treating all acquisition spending as optional growth capital can produce a flattering owner's-earnings figure.
Similarly, do not annualize a temporarily high cash conversion rate without checking the source. Delayed vendor payments, reduced inventory, tax deferrals, or underinvestment can lift cash flow for a year while weakening the franchise over time.
Turn the estimate into an investment discipline
Calculate owner's earnings across multiple years and compare it with reported net income, operating cash flow, capital expenditures, and diluted share count. Look for consistency. A business that converts earnings into owner cash through a cycle is different from one that produces attractive cash flow only when it cuts investment or draws down working capital.
Then compare management's narrative with the disclosures. If executives emphasize capital-light growth but capital expenditures, capitalized costs, or share dilution keep climbing, the filings deserve more weight than the presentation.
